Tesla's $25 Billion AI Factory Gamble Overshadows Weak Quarter

Tesla's first-quarter earnings report, due after the U.S. market close today, is shaping up to be a tale of two starkly different realities. While the core automotive business grapples with swelling inventory and slowing energy storage sales, the company's future is being bet on a colossal, multi-company semiconductor project known as Terafab.


The ambitious project, announced by Elon Musk on March 21, aims to build a vertically integrated chip factory capable of producing over one terawatt of AI computing capacity annually. The prototype facility in Austin alone is estimated to cost between $20 and $25 billion. Notably, this staggering sum is excluded from Tesla's already aggressive 2026 capital expenditure plan of over $20 billion. In a full-scale build-out, total costs could reach into the mid-single-digit trillions, a figure that dwarfs the company's entire vehicle revenue. Reports indicate Musk's team has already begun contacting suppliers.


This massive investment comes as Tesla's fundamental business shows clear signs of strain. The company delivered just over 358,000 vehicles in Q1, missing analyst expectations of approximately 365,000 units. Production, however, ran much higher at around 408,000 vehicles, leaving an inventory overhang of more than 50,000 unsold cars. This glut could pressure margins by $400 to $600 million in the second quarter if Tesla resorts to price cuts.


The energy storage segment, once a reliable growth driver, also faltered. Volume collapsed to 8.8 GWh, a 38% drop from the record fourth quarter of 2025. Against this backdrop, analyst consensus expects earnings per share of $0.37 on revenue of $22.71 billion, though a more cautious Refinitiv estimate points to $0.30 EPS and $21.52 billion in revenue, suggesting a potential negative surprise of over 20%.


Amid these challenges, Tesla continues to push forward on other strategic fronts. The company recently expanded its unsupervised robotaxi service to Dallas and Houston, charging a base fare of just over three dollars plus one dollar per mile. However, it is playing catch-up in these markets, as rival Waymo launched commercial operations in both Texas cities two months prior, in February. UBS analyst Joseph Spak has cautioned that Tesla's planned expansion into seven additional cities may proceed slower than initially intended.


On a more positive note, Tesla secured a new sales channel by signing a four-year framework agreement with Sourcewell, a purchasing consortium for tens of thousands of U.S. public agencies and universities. This deal simplifies the procurement process for Tesla's core vehicle models within the public sector.


Progress is also being made on the hardware front for Terafab. Tesla has completed the tape-out for its next-generation AI5 chip, sending the final design to manufacturing. The chip promises a 40-fold performance improvement over its AI4 predecessor, with nine times more memory and eight times the computing capacity. Yet this milestone arrives nearly two years behind the original announcement. Engineering samples are expected by late 2026, with volume production for vehicles not starting until mid-to-late 2027 at the earliest. Consequently, the Cybercab robotaxi, slated to begin production this month, will launch with the older AI4 hardware.


Regulatory issues are emerging elsewhere. Tesla's new lithium refinery near Corpus Christi, Texas, received an official warning this week after independent tests reportedly found traces of toxic chromium and arsenic in its wastewater, leading to a temporary ban on discharging water into the local sewer system.


Tonight's earnings call will likely pivot less on the bottom line and more on management's answers to a critical financing question. With Terafab representing a bet of historic proportions and the core business under pressure, investors will be listening closely for details on how Tesla plans to fund its multi-billion-dollar pursuit of an AI future.
