ServiceNow's Earnings: A Clash of Convictions

The stage is set for a pivotal earnings report from ServiceNow this Tuesday, April 22. The stock, having shed nearly two-thirds of its value over the past year and trading near its 52-week low of $81, faces a critical test of confidence. The unusual dynamic creating tension isn't just about quarterly figures; it's a stark divide between institutional buying pressure and a wave of analyst downgrades.

On one side, major money managers are aggressively building positions. Recent regulatory filings reveal Merit Financial Group increased its stake by 563%, while Tokio Marine Asset Management boosted its holdings by 405%. Institutional investors now control approximately 87% of the company's outstanding shares. This accumulation suggests deep-pocketed believers are seeing value after the steep decline.

Wall Street's sell-side, however, has grown cautious. A series of prominent firms have significantly reduced their price targets while largely maintaining buy ratings. TD Cowen cut its target from $185 to $140, Citi from $237 to $177, and Truist from $175 to $125. Despite these reductions, the analyst consensus remains a "Moderate Buy" with a median price target of $173, implying substantial upside from the current level around $97. The formal optimism, however, masks a deeper valuation problem.

A backward calculation using a discounted cash flow model indicates the current stock price implies annual profit growth of roughly 30% over the next five years. Yet, existing business metrics, particularly the crucial current remaining performance obligations (cRPO), point toward growth in the mid-20% range. Closing this gap is the fundamental challenge, and all eyes are on artificial intelligence to provide the solution.

The company's AI offensive is now central to its growth narrative. ServiceNow has equipped all its products with AI capabilities—including data connectivity, workflow automation, and security features—at no extra cost for existing customers. The focus is on its "Now Assist Packs," which are gaining traction. Management's ambitious goal is to generate $1 billion in annual contract value from AI products by the end of 2026. Some analysts even speculate ServiceNow could become the first enterprise software firm to derive over 10% of its total revenue from AI within that timeframe.

For the first quarter, the Street expects earnings per share of $0.95, a 17% year-over-year increase. Revenue is projected to hit $3.75 billion, up about 21%. Subscription revenue, a key focus, is anticipated to reach $3.65 billion, aligning with the company's own guidance. For the full year 2026, ServiceNow targets subscription revenues between $15.53 billion and $15.57 billion, with an operating margin rising to around 32%.

The path isn't entirely clear. The company faces headwinds, including partial government shutdowns in the U.S. and a tough year-ago comparison, which have weighed on the stock. Industry sources note fewer large deals and general softness in the public sector, a key customer vertical. In contrast, those same sources point to accelerated usage growth and expanding adoption within ServiceNow's AI segment.

The company's financial foundation remains robust, featuring a gross margin of 77.5% and $4.6 billion in free cash flow generated last year. The analyst community's stance is overwhelmingly positive in sentiment, with 37 buy recommendations standing against just three sell ratings.

When the results drop after the bell on Tuesday, investors will scrutinize more than just top and bottom-line figures. The growth rate of cRPO despite sectoral challenges will be a vital indicator of future momentum. Ultimately, management's commentary on the monetization of its AI investments and its pricing power for new AI products could move the stock more decisively than any quarterly revenue number.
